The phrase is meant to reflect whether you can or cannot imagine a situation ... "I can imagine how badly you felt...as I have had a similar experience", or "I can't imagine how you felt, because something like that has never happened to me."

Can you imagine it? Can you relate? Can you empathize?

If yes, then it's "I can imagine."

If no, then it's "I can't imagine."
